Nonlinear Pricing Strategies for Competitive and Monopolistic Insurance Markets

Usually, risk classification does not yield perfectly homogeneous groups of individuals. In many circumstances, it may be possible to perfectly discriminate among individuals in an ex post sense by observing their choice of an insurance contract. However, it may also be possible to discriminate in anexante sense through the design of an appropriate menu of insurance contracts. This paper examines the use of nonlinear insurance premiums (i.e., the premium is not a linear function of the level of coverage) to effect this type of discrimination. Rules for optimal deviations from marginal-cost pricing are established.
